What are the penalties for misclassifying workers in Texas?

Misclassifying an employee as an independent contractor means you’ve been skipping payroll taxes, workers’ comp, and unemployment contributions that should have been paid all along. When it catches up to you, the penalties come from multiple directions.

The IRS is usually the biggest concern. If you treated a worker as a 1099 contractor when they should have been a W-2 employee, you owe the employer share of FICA taxes (Social Security and Medicare) that were never paid. On top of that, you owe 1.5% of the worker’s wages for federal income tax that wasn’t withheld, plus 20% of the employee’s share of FICA. Those are the “relief” rates under Section 3509 that apply when you at least filed 1099 forms for the workers. If you didn’t file 1099s at all, those amounts double. Add interest on everything from the date it was originally due, and the numbers get serious fast.

If the IRS determines the misclassification was intentional, you’re looking at fraud penalties up to 75% of the underpaid tax. Even without fraud, there are failure-to-file and failure-to-pay penalties that stack on top of the back taxes and interest.

On the Texas side, the state doesn’t have income tax, but the Texas Workforce Commission handles unemployment insurance. If workers were misclassified, TWC can assess back unemployment taxes you should have been paying, plus penalties and interest. TWC has been increasingly aggressive about enforcement, particularly in industries like construction, trucking, and cleaning services where misclassification is common. Penalties can include fines up to $200 per misclassified worker per day in certain situations.

Beyond taxes and fines, there are practical consequences that hit harder than people expect. If a misclassified worker gets injured on the job, you don’t have workers’ comp covering them. That liability falls directly on you. If a worker files an unemployment claim after you let them go, the state may investigate and discover the misclassification. Workers can also file complaints with the Department of Labor for unpaid overtime and benefits they should have received as employees.

The IRS looks at behavioral control, financial control, and the type of relationship when deciding classification. Do you control how the work gets done, not just what gets done? Do you provide tools and equipment? Is the relationship ongoing rather than project-based? If the answers lean toward yes, you likely have an employee regardless of what your contract says.

They hand someone a 1099 because it’s easier and cheaper than running payroll, but the working relationship looks nothing like an independent contractor arrangement. The short-term savings disappear when penalties arrive.
